These 4 Measures Indicate That Equasens Société anonyme (EPA:EQS) Is Using Debt Safely
Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. Importantly, Equasens Société anonyme (EPA:EQS) does carry debt. But the more important question is: how much risk is that debt creating?
Why Does Debt Bring Risk?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. If things get really bad, the lenders can take control of the business. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. When we examine debt levels, we first consider both cash and debt levels, together.

What Is Equasens Société anonyme's Debt?
You can click the graphic below for the historical numbers, but it shows that Equasens Société anonyme had €58.5m of debt in June 2023, down from €71.0m, one year before. However, it does have €46.1m in cash offsetting this, leading to net debt of about €12.4m.
A Look At Equasens Société anonyme's Liabilities
According to the last reported balance sheet, Equasens Société anonyme had liabilities of €118.6m due within 12 months, and liabilities of €58.5m due beyond 12 months. Offsetting this, it had €46.1m in cash and €56.3m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by €74.7m.
Given Equasens Société anonyme has a market capitalization of €1.03b, it's hard to believe these liabilities pose much threat. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward. But either way, Equasens Société anonyme has virtually no net debt, so it's fair to say it does not have a heavy debt load!
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Equasens Société anonyme has a low debt to EBITDA ratio of only 0.22. But the really cool thing is that it actually managed to receive more interest than it paid, over the last year. So it's fair to say it can handle debt like a hotshot teppanyaki chef handles cooking. And we also note warmly that Equasens Société anonyme grew its EBIT by 13% last year, making its debt load easier to handle. There's no doubt that we learn most about debt from the balance sheet. But ultimately the future profitability of the business will decide if Equasens Société anonyme can strengthen its balance sheet over time. So if you want to see what the professionals think, you might find this free report on analyst profit forecasts to be interesting.
Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. During the last three years, Equasens Société anonyme generated free cash flow amounting to a very robust 88% of its EBIT, more than we'd expect. That positions it well to pay down debt if desirable to do so.
Our View
Equasens Société anonyme's interest cover suggests it can handle its debt as easily as Cristiano Ronaldo could score a goal against an under 14's goalkeeper. And that's just the beginning of the good news since its conversion of EBIT to free cash flow is also very heartening. It's also worth noting that Equasens Société anonyme is in the Healthcare Services industry, which is often considered to be quite defensive. Considering this range of factors, it seems to us that Equasens Société anonyme is quite prudent with its debt, and the risks seem well managed. So we're not worried about the use of a little leverage on the balance sheet.
