These 4 Measures Indicate That Investors House Oyj (HEL:INVEST) Is Using Debt Extensively

Why Does Debt Bring Risk?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. The image below, which you can click on for greater detail, shows that Investors House Oyj had debt of €20.1m at the end of September 2020, a reduction from €48.4m over a year. However, it does have €4.38m in cash offsetting this, leading to net debt of about €15.8m.

A Look At Investors House Oyj's Liabilities

According to the last reported balance sheet, Investors House Oyj had liabilities of €12.4m due within 12 months, and liabilities of €18.8m due beyond 12 months. Offsetting these obligations, it had cash of €4.38m as well as receivables valued at €955.0k due within 12 months. So it has liabilities totalling €25.8m more than its cash and near-term receivables, combined.

This is a mountain of leverage relative to its market capitalization of €34.2m. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

Investors House Oyj has a debt to EBITDA ratio of 4.0 and its EBIT covered its interest expense 5.7 times. Taken together this implies that, while we wouldn't want to see debt levels rise, we think it can handle its current leverage. Our View

Mulling over Investors House Oyj's attempt at (not) growing its EBIT, we're certainly not enthusiastic. Having said that, its ability to cover its interest expense with its EBIT isn't such a worry. Looking at the bigger picture, it seems clear to us that Investors House Oyj's use of debt is creating risks for the company. If all goes well, that should boost returns, but on the flip side, the risk of permanent capital loss is elevated by the debt.
