David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, Embla Medical hf. (CPH:EMBLA) does carry debt. But is this debt a concern to shareholders?

When Is Debt Dangerous?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. The first step when considering a company's debt levels is to consider its cash and debt together.

What Is Embla Medical hf's Net Debt?

You can click the graphic below for the historical numbers, but it shows that as of December 2024 Embla Medical hf had US$357.4m of debt, an increase on US$333.3m, over one year. However, it does have US$86.2m in cash offsetting this, leading to net debt of about US$271.2m.

How Strong Is Embla Medical hf's Balance Sheet?

Zooming in on the latest balance sheet data, we can see that Embla Medical hf had liabilities of US$209.3m due within 12 months and liabilities of US$549.0m due beyond that. On the other hand, it had cash of US$86.2m and US$129.3m worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$542.8m.

While this might seem like a lot, it is not so bad since Embla Medical hf has a market capitalization of US$1.71b, and so it could probably strengthen its balance sheet by raising capital if it needed to. But it's clear that we should definitely closely examine whether it can manage its debt without dilution.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Embla Medical hf's net debt is sitting at a very reasonable 2.0 times its EBITDA, while its EBIT covered its interest expense just 5.3 times last year. While that doesn't worry us too much, it does suggest the interest payments are somewhat of a burden. It is well worth noting that Embla Medical hf's EBIT shot up like bamboo after rain, gaining 30% in the last twelve months. That'll make it easier to manage its debt. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine Embla Medical hf's ability to maintain a healthy balance sheet going forward. So if you want to see what the professionals think, you might find this free report on analyst profit forecasts to be interesting.

Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. During the last three years, Embla Medical hf produced sturdy free cash flow equating to 61% of its EBIT, about what we'd expect. This free cash flow puts the company in a good position to pay down debt, when appropriate.

Our View

Happily, Embla Medical hf's impressive EBIT growth rate implies it has the upper hand on its debt. And we also thought its conversion of EBIT to free cash flow was a positive. It's also worth noting that Embla Medical hf is in the Medical Equipment industry, which is often considered to be quite defensive. Taking all this data into account, it seems to us that Embla Medical hf takes a pretty sensible approach to debt. That means they are taking on a bit more risk, in the hope of boosting shareholder returns.
