These 4 Measures Indicate That GFT Technologies (ETR:GFT) Is Using Debt Safely

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We can see that GFT Technologies SE (ETR:GFT) does use debt in its business. But is this debt a concern to shareholders?

What Risk Does Debt Bring?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. When we think about a company's use of debt, we first look at cash and debt together.

What Is GFT Technologies's Debt?

You can click the graphic below for the historical numbers, but it shows that as of September 2023 GFT Technologies had €76.6m of debt, an increase on €59.1m, over one year. However, it does have €57.4m in cash offsetting this, leading to net debt of about €19.2m.

How Strong Is GFT Technologies' Balance Sheet?

Zooming in on the latest balance sheet data, we can see that GFT Technologies had liabilities of €217.4m due within 12 months and liabilities of €98.9m due beyond that. Offsetting this, it had €57.4m in cash and €220.8m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by €38.0m.

Given GFT Technologies has a market capitalization of €774.0m, it's hard to believe these liabilities pose much threat. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

GFT Technologies has net debt of just 0.25 times EBITDA, suggesting it could ramp leverage without breaking a sweat. But the really cool thing is that it actually managed to receive more interest than it paid, over the last year. So there's no doubt this company can take on debt while staying cool as a cucumber. The good news is that GFT Technologies has increased its EBIT by 9.0% over twelve months, which should ease any concerns about debt repayment. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately the future profitability of the business will decide if GFT Technologies can strengthen its balance sheet over time. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So it's worth checking how much of that EBIT is backed by free cash flow. During the last three years, GFT Technologies produced sturdy free cash flow equating to 78% of its EBIT, about what we'd expect. This cold hard cash means it can reduce its debt when it wants to.

Our View

The good news is that GFT Technologies's demonstrated ability to cover its interest expense with its EBIT delights us like a fluffy puppy does a toddler. And that's just the beginning of the good news since its conversion of EBIT to free cash flow is also very heartening. Zooming out, GFT Technologies seems to use debt quite reasonably; and that gets the nod from us. After all, sensible leverage can boost returns on equity.
