Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' We note that Cancom SE (ETR:COK) does have debt on its balance sheet. But is this debt a concern to shareholders?
When Is Debt Dangerous?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. How Much Debt Does Cancom Carry?
As you can see below, Cancom had €2.39m of debt at December 2020, down from €7.40m a year prior. But on the other hand it also has €338.4m in cash, leading to a €336.0m net cash position.
How Healthy Is Cancom's Balance Sheet?
We can see from the most recent balance sheet that Cancom had liabilities of €522.0m falling due within a year, and liabilities of €113.2m due beyond that. On the other hand, it had cash of €338.4m and €374.4m worth of receivables due within a year. So it actually has €77.6m more liquid assets than total liabilities.
This short term liquidity is a sign that Cancom could probably pay off its debt with ease, as its balance sheet is far from stretched. Succinctly put, Cancom boasts net cash, so it's fair to say it does not have a heavy debt load!
While Cancom doesn't seem to have gained much on the EBIT line, at least earnings remain stable for now. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine Cancom's ability to maintain a healthy balance sheet going forward. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. Cancom may have net cash on the balance sheet, but it is still interesting to look at how well the business converts its earnings before interest and tax (EBIT) to free cash flow, because that will influence both its need for, and its capacity to manage debt. Over the last three years, Cancom recorded free cash flow worth a fulsome 93% of its EBIT, which is stronger than we'd usually expect. That puts it in a very strong position to pay down debt.
Summing up
While it is always sensible to investigate a company's debt, in this case Cancom has €336.0m in net cash and a decent-looking balance sheet. The cherry on top was that in converted 93% of that EBIT to free cash flow, bringing in €31m. So is Cancom's debt a risk? It doesn't seem so to us.
