These 4 Measures Indicate That Zalando (ETR:ZAL) Is Using Debt Safely
Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, Zalando SE (ETR:ZAL) does carry debt. But the real question is whether this debt is making the company risky.
When Is Debt A Problem?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. What Is Zalando's Net Debt?
As you can see below, Zalando had €858.7m of debt at September 2024, down from €933.7m a year prior. But on the other hand it also has €2.48b in cash, leading to a €1.62b net cash position.
A Look At Zalando's Liabilities
Zooming in on the latest balance sheet data, we can see that Zalando had liabilities of €4.20b due within 12 months and liabilities of €1.33b due beyond that. Offsetting this, it had €2.48b in cash and €934.4m in receivables that were due within 12 months. So its liabilities total €2.12b more than the combination of its cash and short-term receivables.
This deficit isn't so bad because Zalando is worth €8.23b, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk. Despite its noteworthy liabilities, Zalando boasts net cash, so it's fair to say it does not have a heavy debt load!
Better yet, Zalando grew its EBIT by 196% last year, which is an impressive improvement. That boost will make it even easier to pay down debt going forward. There's no doubt that we learn most about debt from the balance sheet. But ultimately the future profitability of the business will decide if Zalando can strengthen its balance sheet over time. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. Zalando may have net cash on the balance sheet, but it is still interesting to look at how well the business converts its earnings before interest and tax (EBIT) to free cash flow, because that will influence both its need for, and its capacity to manage debt. Over the last three years, Zalando actually produced more free cash flow than EBIT. That sort of strong cash conversion gets us as excited as the crowd when the beat drops at a Daft Punk concert.
Summing Up
Although Zalando's balance sheet isn't particularly strong, due to the total liabilities, it is clearly positive to see that it has net cash of €1.62b. And it impressed us with free cash flow of €858m, being 188% of its EBIT. So is Zalando's debt a risk? It doesn't seem so to us. Above most other metrics, we think its important to track how fast earnings per share is growing, if at all.
