Does CPI Property Group (ETR:O5G) Have A Healthy Balance Sheet?

It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We can see that CPI Property Group (ETR:O5G) does use debt in its business. But should shareholders be worried about its use of debt?

When Is Debt Dangerous?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. The chart below, which you can click on for greater detail, shows that CPI Property Group had €11.2b in debt in June 2023; about the same as the year before. However, it also had €1.17b in cash, and so its net debt is €10.0b.

How Healthy Is CPI Property Group's Balance Sheet?

We can see from the most recent balance sheet that CPI Property Group had liabilities of €1.00b falling due within a year, and liabilities of €12.8b due beyond that. Offsetting these obligations, it had cash of €1.17b as well as receivables valued at €295.3m due within 12 months. So its liabilities total €12.3b more than the combination of its cash and short-term receivables.

The deficiency here weighs heavily on the €7.60b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. At the end of the day, CPI Property Group would probably need a major re-capitalization if its creditors were to demand repayment.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

CPI Property Group has a rather high debt to EBITDA ratio of 15.3 which suggests a meaningful debt load. However, its interest coverage of 5.5 is reasonably strong, which is a good sign. Importantly, CPI Property Group grew its EBIT by 79% over the last twelve months, and that growth will make it easier to handle its debt. There's no doubt that we learn most about debt from the balance sheet. But you can't view debt in total isolation; since CPI Property Group will need earnings to service that debt. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. So it's worth checking how much of that EBIT is backed by free cash flow. Happily for any shareholders, CPI Property Group actually produced more free cash flow than EBIT over the last three years. That sort of strong cash generation warms our hearts like a puppy in a bumblebee suit.

While CPI Property Group's level of total liabilities has us nervous. To wit both its conversion of EBIT to free cash flow and EBIT growth rate were encouraging signs. We think that CPI Property Group's debt does make it a bit risky, after considering the aforementioned data points together. Not all risk is bad, as it can boost share price returns if it pays off, but this debt risk is worth keeping in mind. The balance sheet is clearly the area to focus on when you are analysing debt.
