We're Interested To See How Formycon (ETR:FYB) Uses Its Cash Hoard To Grow
We can readily understand why investors are attracted to unprofitable companies. For example, Formycon (ETR:FYB) shareholders have done very well over the last year, with the share price soaring by 122%. But the harsh reality is that very many loss making companies burn through all their cash and go bankrupt.
In light of its strong share price run, we think now is a good time to investigate how risky Formycon's cash burn is. For the purpose of this article, we'll define cash burn as the amount of cash the company is spending each year to fund its growth (also called its negative free cash flow). Does Formycon Have A Long Cash Runway?
You can calculate a company's cash runway by dividing the amount of cash it has by the rate at which it is spending that cash. When Formycon last reported its balance sheet in December 2020, it had zero debt and cash worth €42m. Importantly, its cash burn was €5.8m over the trailing twelve months. So it had a cash runway of about 7.3 years from December 2020. Notably, however, analysts think that Formycon will break even (at a free cash flow level) before then. How Well Is Formycon Growing?
Notably, Formycon actually ramped up its cash burn very hard and fast in the last year, by 139%, signifying heavy investment in the business. That does give us pause, and we can't take much solace in the operating revenue growth of 3.2% in the same time frame. Taken together, we think these growth metrics are a little worrying. Clearly, however, the crucial factor is whether the company will grow its business going forward. For that reason, it makes a lot of sense to take a look at our analyst forecasts for the company.
How Easily Can Formycon Raise Cash?
While Formycon seems to be in a fairly good position, it's still worth considering how easily it could raise more cash, even just to fuel faster growth. Companies can raise capital through either debt or equity. Commonly, a business will sell new shares in itself to raise cash and drive growth. By looking at a company's cash burn relative to its market capitalisation, we gain insight on how much shareholders would be diluted if the company needed to raise enough cash to cover another year's cash burn.
Since it has a market capitalisation of €574m, Formycon's €5.8m in cash burn equates to about 1.0% of its market value. So it could almost certainly just borrow a little to fund another year's growth, or else easily raise the cash by issuing a few shares.
How Risky Is Formycon's Cash Burn Situation?
It may already be apparent to you that we're relatively comfortable with the way Formycon is burning through its cash. For example, we think its cash runway suggests that the company is on a good path. While we must concede that its increasing cash burn is a bit worrying, the other factors mentioned in this article provide great comfort when it comes to the cash burn. There's no doubt that shareholders can take a lot of heart from the fact that analysts are forecasting it will reach breakeven before too long. After considering a range of factors in this article, we're pretty relaxed about its cash burn, since the company seems to be in a good position to continue to fund its growth.
