Here's Why Redcare Pharmacy (ETR:RDC) Can Afford Some Debt
The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We can see that Redcare Pharmacy NV (ETR:RDC) does use debt in its business. But should shareholders be worried about its use of debt?
Why Does Debt Bring Risk?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. How Healthy Is Redcare Pharmacy's Balance Sheet?
We can see from the most recent balance sheet that Redcare Pharmacy had liabilities of €243.9m falling due within a year, and liabilities of €240.5m due beyond that. Offsetting this, it had €209.9m in cash and €104.7m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by €169.8m.
Since publicly traded Redcare Pharmacy shares are worth a total of €3.41b, it seems unlikely that this level of liabilities would be a major threat. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet.
