Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, va-Q-tec AG (ETR:VQT) does carry debt. But the real question is whether this debt is making the company risky.
When Is Debt Dangerous?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. When we examine debt levels, we first consider both cash and debt levels, together.

How Much Debt Does va-Q-tec Carry?
The image below, which you can click on for greater detail, shows that at June 2022 va-Q-tec had debt of €66.9m, up from €54.4m in one year. However, it also had €10.8m in cash, and so its net debt is €56.0m.
A Look At va-Q-tec's Liabilities
The latest balance sheet data shows that va-Q-tec had liabilities of €41.4m due within a year, and liabilities of €57.0m falling due after that. On the other hand, it had cash of €10.8m and €11.4m worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by €76.2m.
This deficit isn't so bad because va-Q-tec is worth €175.3m, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine va-Q-tec's ability to maintain a healthy balance sheet going forward. Over 12 months, va-Q-tec reported revenue of €120m, which is a gain of 28%, although it did not report any earnings before interest and tax. With any luck the company will be able to grow its way to profitability.
Caveat Emptor
While we can certainly appreciate va-Q-tec's revenue growth, its earnings before interest and tax (EBIT) loss is not ideal. To be specific the EBIT loss came in at €1.5m. When we look at that and recall the liabilities on its balance sheet, relative to cash, it seems unwise to us for the company to have any debt. So we think its balance sheet is a little strained, though not beyond repair. However, it doesn't help that it burned through €16m of cash over the last year. So suffice it to say we consider the stock very risky. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet.
