Does Hytera Communications (SZSE:002583) Have A Healthy Balance Sheet?

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. When Is Debt A Problem?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. You can click the graphic below for the historical numbers, but it shows that Hytera Communications had CN¥2.24b of debt in June 2024, down from CN¥2.53b, one year before. On the flip side, it has CN¥1.06b in cash leading to net debt of about CN¥1.18b.

A Look At Hytera Communications' Liabilities

According to the last reported balance sheet, Hytera Communications had liabilities of CN¥4.23b due within 12 months, and liabilities of CN¥1.14b due beyond 12 months. On the other hand, it had cash of CN¥1.06b and CN¥3.15b worth of receivables due within a year. So it has liabilities totalling CN¥1.15b more than its cash and near-term receivables, combined.

Of course, Hytera Communications has a market capitalization of CN¥7.16b, so these liabilities are probably manageable. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

Looking at its net debt to EBITDA of 1.4 and interest cover of 6.4 times, it seems to us that Hytera Communications is probably using debt in a pretty reasonable way. But the interest payments are certainly sufficient to have us thinking about how affordable its debt is. Better yet, Hytera Communications grew its EBIT by 279% last year, which is an impressive improvement. If maintained that growth will make the debt even more manageable in the years ahead. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine Hytera Communications's ability to maintain a healthy balance sheet going forward. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. During the last two years, Hytera Communications generated free cash flow amounting to a very robust 99% of its EBIT, more than we'd expect. That positions it well to pay down debt if desirable to do so.

Happily, Hytera Communications's impressive conversion of EBIT to free cash flow implies it has the upper hand on its debt. And the good news does not stop there, as its EBIT growth rate also supports that impression! Zooming out, Hytera Communications seems to use debt quite reasonably; and that gets the nod from us. After all, sensible leverage can boost returns on equity. Even though Hytera Communications lost money on the bottom line, its positive EBIT suggests the business itself has potential.
