Some Investors May Be Worried About CIG ShangHai's (SHSE:603083) Returns On Capital
There are a few key trends to look for if we want to identify the next multi-bagger. Firstly, we'll want to see a proven return on capital employed (ROCE) that is increasing, and secondly, an expanding base of capital employed. Basically this means that a company has profitable initiatives that it can continue to reinvest in, which is a trait of a compounding machine. Although, when we looked at CIG ShangHai (SHSE:603083), it didn't seem to tick all of these boxes.
Return On Capital Employed (ROCE): What Is It?
For those that aren't sure what ROCE is, it measures the amount of pre-tax profits a company can generate from the capital employed in its business. To calculate this metric for CIG ShangHai, this is the formula:
Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)
0.023 = CN¥60m ÷ (CN¥5.1b - CN¥2.6b) (Based on the trailing twelve months to June 2024).
So, CIG ShangHai has an ROCE of 2.3%. In absolute terms, that's a low return and it also under-performs the Communications industry average of 4.7%.

What The Trend Of ROCE Can Tell Us
On the surface, the trend of ROCE at CIG ShangHai doesn't inspire confidence. To be more specific, ROCE has fallen from 4.9% over the last five years. And considering revenue has dropped while employing more capital, we'd be cautious. If this were to continue, you might be looking at a company that is trying to reinvest for growth but is actually losing market share since sales haven't increased.
On a side note, CIG ShangHai's current liabilities are still rather high at 50% of total assets. This effectively means that suppliers (or short-term creditors) are funding a large portion of the business, so just be aware that this can introduce some elements of risk. Ideally we'd like to see this reduce as that would mean fewer obligations bearing risks.
The Key Takeaway
From the above analysis, we find it rather worrisome that returns on capital and sales for CIG ShangHai have fallen, meanwhile the business is employing more capital than it was five years ago. Despite the concerning underlying trends, the stock has actually gained 26% over the last five years, so it might be that the investors are expecting the trends to reverse. Either way, we aren't huge fans of the current trends and so with that we think you might find better investments elsewhere.
Like most companies, CIG ShangHai does come with some risks, and we've found 2 warning signs that you should be aware of.
