These 4 Measures Indicate That Wangfujing Group (SHSE:600859) Is Using Debt Reasonably Well

So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. We can see that Wangfujing Group Co., Ltd. (SHSE:600859) does use debt in its business. But the real question is whether this debt is making the company risky.

When Is Debt Dangerous?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. As you can see below, Wangfujing Group had CN¥1.89b of debt, at September 2024, which is about the same as the year before. You can click the chart for greater detail. But on the other hand it also has CN¥9.63b in cash, leading to a CN¥7.74b net cash position.

How Strong Is Wangfujing Group's Balance Sheet?

The latest balance sheet data shows that Wangfujing Group had liabilities of CN¥7.85b due within a year, and liabilities of CN¥12.3b falling due after that. Offsetting this, it had CN¥9.63b in cash and CN¥527.3m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by CN¥10.0b.

This deficit isn't so bad because Wangfujing Group is worth CN¥17.5b, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. But it's clear that we should definitely closely examine whether it can manage its debt without dilution. While it does have liabilities worth noting, Wangfujing Group also has more cash than debt, so we're pretty confident it can manage its debt safely.

While Wangfujing Group doesn't seem to have gained much on the EBIT line, at least earnings remain stable for now. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine Wangfujing Group's ability to maintain a healthy balance sheet going forward. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. Wangfujing Group may have net cash on the balance sheet, but it is still interesting to look at how well the business converts its earnings before interest and tax (EBIT) to free cash flow, because that will influence both its need for, and its capacity to manage debt. Over the last three years, Wangfujing Group actually produced more free cash flow than EBIT. That sort of strong cash conversion gets us as excited as the crowd when the beat drops at a Daft Punk concert.

Summing Up

While Wangfujing Group does have more liabilities than liquid assets, it also has net cash of CN¥7.74b. The cherry on top was that in converted 144% of that EBIT to free cash flow, bringing in CN¥1.6b. So we don't have any problem with Wangfujing Group's use of debt.
