As with many other companies Shandong Buchang Pharmaceuticals Co., Ltd. (SHSE:603858) makes use of debt. But is this debt a concern to shareholders?

Why Does Debt Bring Risk?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. The image below, which you can click on for greater detail, shows that at March 2024 Shandong Buchang Pharmaceuticals had debt of CN¥3.68b, up from CN¥3.00b in one year. However, it does have CN¥1.37b in cash offsetting this, leading to net debt of about CN¥2.31b.

How Strong Is Shandong Buchang Pharmaceuticals' Balance Sheet?

According to the last reported balance sheet, Shandong Buchang Pharmaceuticals had liabilities of CN¥6.90b due within 12 months, and liabilities of CN¥3.09b due beyond 12 months. Offsetting this, it had CN¥1.37b in cash and CN¥1.93b in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by CN¥6.69b.

Shandong Buchang Pharmaceuticals has a market capitalization of CN¥16.2b, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. But it's clear that we should definitely closely examine whether it can manage its debt without dilution.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Shandong Buchang Pharmaceuticals's struggle to grow its EBIT had us second guessing its balance sheet strength, but the other data-points we considered were relatively redeeming. For example, its interest cover is relatively strong. Taking the abovementioned factors together we do think Shandong Buchang Pharmaceuticals's debt poses some risks to the business. While that debt can boost returns, we think the company has enough leverage now. There's no doubt that we learn most about debt from the balance sheet.
