If we want to find a stock that could multiply over the long term, what are the underlying trends we should look for? In a perfect world, we'd like to see a company investing more capital into its business and ideally the returns earned from that capital are also increasing. Put simply, these types of businesses are compounding machines, meaning they are continually reinvesting their earnings at ever-higher rates of return. Although, when we looked at China Satellite Communications (SHSE:601698), it didn't seem to tick all of these boxes.

Return On Capital Employed (ROCE): What Is It?

For those that aren't sure what ROCE is, it measures the amount of pre-tax profits a company can generate from the capital employed in its business. To calculate this metric for China Satellite Communications, this is the formula:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.029 = CN¥603m ÷ (CN¥23b - CN¥1.8b) (Based on the trailing twelve months to March 2024).

Therefore, China Satellite Communications has an ROCE of 2.9%. Ultimately, that's a low return and it under-performs the Media industry average of 4.0%.

The Trend Of ROCE

When we looked at the ROCE trend at China Satellite Communications, we didn't gain much confidence. Over the last five years, returns on capital have decreased to 2.9% from 5.9% five years ago. Meanwhile, the business is utilizing more capital but this hasn't moved the needle much in terms of sales in the past 12 months, so this could reflect longer term investments. It's worth keeping an eye on the company's earnings from here on to see if these investments do end up contributing to the bottom line.

Our Take On China Satellite Communications' ROCE

Bringing it all together, while we're somewhat encouraged by China Satellite Communications' reinvestment in its own business, we're aware that returns are shrinking. Investors must think there's better things to come because the stock has knocked it out of the park, delivering a 271% gain to shareholders who have held over the last five years.
