What trends should we look for it we want to identify stocks that can multiply in value over the long term? Amongst other things, we'll want to see two things; firstly, a growing return on capital employed (ROCE) and secondly, an expansion in the company's amount of capital employed. Basically this means that a company has profitable initiatives that it can continue to reinvest in, which is a trait of a compounding machine. Although, when we looked at Huaxin Cement (SHSE:600801), it didn't seem to tick all of these boxes.

Understanding Return On Capital Employed (ROCE)

Just to clarify if you're unsure, ROCE is a metric for evaluating how much pre-tax income (in percentage terms) a company earns on the capital invested in its business. Analysts use this formula to calculate it for Huaxin Cement:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.088 = CN¥4.4b ÷ (CN¥66b - CN¥17b) (Based on the trailing twelve months to September 2023).

Therefore, Huaxin Cement has an ROCE of 8.8%. In absolute terms, that's a low return, but it's much better than the Basic Materials industry average of 6.1%.

What The Trend Of ROCE Can Tell Us

When we looked at the ROCE trend at Huaxin Cement, we didn't gain much confidence. Around five years ago the returns on capital were 29%, but since then they've fallen to 8.8%. However it looks like Huaxin Cement might be reinvesting for long term growth because while capital employed has increased, the company's sales haven't changed much in the last 12 months. It may take some time before the company starts to see any change in earnings from these investments.

The Key Takeaway

To conclude, we've found that Huaxin Cement is reinvesting in the business, but returns have been falling. Unsurprisingly, the stock has only gained 23% over the last five years, which potentially indicates that investors are accounting for this going forward. Therefore, if you're looking for a multi-bagger, we'd propose looking at other options.
