Is Jiangsu Hanvo Safety Product (SZSE:300952) A Risky Investment?
Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, Jiangsu Hanvo Safety Product Co., Ltd. (SZSE:300952) does carry debt. But the more important question is: how much risk is that debt creating?
When Is Debt Dangerous?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. When we think about a company's use of debt, we first look at cash and debt together.
How Much Debt Does Jiangsu Hanvo Safety Product Carry?
You can click the graphic below for the historical numbers, but it shows that as of September 2024 Jiangsu Hanvo Safety Product had CN¥847.1m of debt, an increase on CN¥221.4m, over one year. On the flip side, it has CN¥587.1m in cash leading to net debt of about CN¥260.0m.
A Look At Jiangsu Hanvo Safety Product's Liabilities
Zooming in on the latest balance sheet data, we can see that Jiangsu Hanvo Safety Product had liabilities of CN¥611.0m due within 12 months and liabilities of CN¥680.5m due beyond that. Offsetting this, it had CN¥587.1m in cash and CN¥287.9m in receivables that were due within 12 months. So its liabilities total CN¥416.6m more than the combination of its cash and short-term receivables.
Since publicly traded Jiangsu Hanvo Safety Product shares are worth a total of CN¥4.37b, it seems unlikely that this level of liabilities would be a major threat. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse.
View our latest analysis for Jiangsu Hanvo Safety Product
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Jiangsu Hanvo Safety Product has a low net debt to EBITDA ratio of only 1.5. And its EBIT covers its interest expense a whopping 21.1 times over. So you could argue it is no more threatened by its debt than an elephant is by a mouse. But the bad news is that Jiangsu Hanvo Safety Product has seen its EBIT plunge 11% in the last twelve months. If that rate of decline in earnings continues, the company could find itself in a tight spot. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately the future profitability of the business will decide if Jiangsu Hanvo Safety Product can strengthen its balance sheet over time. So if you're focused on the future you can check out this free report showing analyst profit forecasts.
Finally, a company can only pay off debt with cold hard cash, not accounting profits. So it's worth checking how much of that EBIT is backed by free cash flow. During the last three years, Jiangsu Hanvo Safety Product burned a lot of cash. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.
Our View
Neither Jiangsu Hanvo Safety Product's ability to convert EBIT to free cash flow nor its EBIT growth rate gave us confidence in its ability to take on more debt. But its interest cover tells a very different story, and suggests some resilience. Looking at all the angles mentioned above, it does seem to us that Jiangsu Hanvo Safety Product is a somewhat risky investment as a result of its debt. Not all risk is bad, as it can boost share price returns if it pays off, but this debt risk is worth keeping in mind. The balance sheet is clearly the area to focus on when you are analysing debt. However, not all investment risk resides within the balance sheet - far from it.
