Is Flughafen Zürich (VTX:FHZN) A Risky Investment?

The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We note that Flughafen Zürich AG (VTX:FHZN) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.

What Risk Does Debt Bring?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. How Much Debt Does Flughafen Zürich Carry?

The image below, which you can click on for greater detail, shows that Flughafen Zürich had debt of CHF1.41b at the end of December 2023, a reduction from CHF1.75b over a year. On the flip side, it has CHF601.9m in cash leading to net debt of about CHF809.1m.

A Look At Flughafen Zürich's Liabilities

Zooming in on the latest balance sheet data, we can see that Flughafen Zürich had liabilities of CHF606.2m due within 12 months and liabilities of CHF1.70b due beyond that. Offsetting these obligations, it had cash of CHF601.9m as well as receivables valued at CHF191.2m due within 12 months. So it has liabilities totalling CHF1.51b more than its cash and near-term receivables, combined.

Flughafen Zürich has a market capitalization of CHF5.86b, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. But it's clear that we should definitely closely examine whether it can manage its debt without dilution.

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Flughafen Zürich's net debt is only 1.2 times its EBITDA. And its EBIT easily covers its interest expense, being 126 times the size. So you could argue it is no more threatened by its debt than an elephant is by a mouse. On top of that, Flughafen Zürich grew its EBIT by 48% over the last twelve months, and that growth will make it easier to handle its debt. The balance sheet is clearly the area to focus on when you are analysing debt. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Over the last three years, Flughafen Zürich recorded free cash flow worth a fulsome 91% of its EBIT, which is stronger than we'd usually expect. That puts it in a very strong position to pay down debt.

The good news is that Flughafen Zürich's demonstrated ability to cover its interest expense with its EBIT delights us like a fluffy puppy does a toddler. And the good news does not stop there, as its conversion of EBIT to free cash flow also supports that impression! We would also note that Infrastructure industry companies like Flughafen Zürich commonly do use debt without problems. Considering this range of factors, it seems to us that Flughafen Zürich is quite prudent with its debt, and the risks seem well managed. So the balance sheet looks pretty healthy, to us.
