We Think Realia Properties (CVE:RLP) Is Taking Some Risk With Its Debt

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. As with many other companies Realia Properties Inc. (CVE:RLP) makes use of debt. But the more important question is: how much risk is that debt creating?

When Is Debt Dangerous?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. The first step when considering a company's debt levels is to consider its cash and debt together.

What Is Realia Properties's Debt?

You can click the graphic below for the historical numbers, but it shows that as of September 2020 Realia Properties had CA$36.5m of debt, an increase on CA$34.3m, over one year. However, it does have CA$1.92m in cash offsetting this, leading to net debt of about CA$34.5m.

A Look At Realia Properties' Liabilities

The latest balance sheet data shows that Realia Properties had liabilities of CA$28.8m due within a year, and liabilities of CA$8.86m falling due after that. On the other hand, it had cash of CA$1.92m and CA$743.5k worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by CA$35.0m.

The deficiency here weighs heavily on the CA$3.83m company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. After all, Realia Properties would likely require a major re-capitalisation if it had to pay its creditors today.

We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

Realia Properties shareholders face the double whammy of a high net debt to EBITDA ratio (11.3), and fairly weak interest coverage, since EBIT is just 0.68 times the interest expense. This means we'd consider it to have a heavy debt load. One redeeming factor for Realia Properties is that it turned last year's EBIT loss into a gain of CA$1.7m, over the last twelve months. When analysing debt levels, the balance sheet is the obvious place to start. But it is Realia Properties's earnings that will influence how the balance sheet holds up in the future. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So it's worth checking how much of the earnings before interest and tax (EBIT) is backed by free cash flow. Over the last year, Realia Properties actually produced more free cash flow than EBIT. That sort of strong cash conversion gets us as excited as the crowd when the beat drops at a Daft Punk concert.

Our View

To be frank both Realia Properties's interest cover and its track record of staying on top of its total liabilities make us rather uncomfortable with its debt levels. But at least it's pretty decent at converting EBIT to free cash flow; that's encouraging. We're quite clear that we consider Realia Properties to be really rather risky, as a result of its balance sheet health. For this reason we're pretty cautious about the stock, and we think shareholders should keep a close eye on its liquidity. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet. Consider for instance, the ever-present spectre of investment risk.
