Touchstone Exploration Inc (TSE:TXP) generated a below-average return on equity of 1.83% in the past 12 months, while its industry returned 6.58%. Though TXP's recent performance is underwhelming, it is useful to understand what ROE is made up of and how it should be interpreted. Knowing these components can change your views on TXP's below-average returns. Peeling the layers of ROE – trisecting a company’s profitability

Firstly, Return on Equity, or ROE, is simply the percentage of last years’ earning against the book value of shareholders’ equity. An ROE of 1.83% implies CA$0.018 returned on every CA$1 invested, so the higher the return, the better. Basically, profit margin measures how much of revenue trickles down into earnings which illustrates how efficient the business is with its cost management. Asset turnover reveals how much revenue can be generated from Touchstone Exploration’s asset base. The most interesting ratio, and reflective of sustainability of its ROE, is financial leverage. ROE can be inflated by disproportionately high levels of debt. This is also unsustainable due to the high interest cost that the company will also incur. Thus, we should look at Touchstone Exploration’s debt-to-equity ratio to examine sustainability of its returns. The ratio currently stands at a sensible 35.01%, meaning Touchstone Exploration has not taken on excessive debt to drive its returns. The company is able to produce profit growth without a huge debt burden and still has headroom to grow returns to industry average.
