Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, Frontera Energy Corporation (TSE:FEC) does carry debt. But the real question is whether this debt is making the company risky.
What Risk Does Debt Bring?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

What Is Frontera Energy's Net Debt?
As you can see below, at the end of September 2020, Frontera Energy had US$552.6m of debt, up from US$329.9m a year ago. Click the image for more detail. On the flip side, it has US$260.0m in cash leading to net debt of about US$292.6m.
How Strong Is Frontera Energy's Balance Sheet?
The latest balance sheet data shows that Frontera Energy had liabilities of US$596.0m due within a year, and liabilities of US$573.4m falling due after that. Offsetting this, it had US$260.0m in cash and US$83.8m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$825.7m.
The deficiency here weighs heavily on the US$306.4m company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. At the end of the day, Frontera Energy would probably need a major re-capitalization if its creditors were to demand repayment. There's no doubt that we learn most about debt from the balance sheet. But it is Frontera Energy's earnings that will influence how the balance sheet holds up in the future. In the last year Frontera Energy had a loss before interest and tax, and actually shrunk its revenue by 37%, to US$822m. That makes us nervous, to say the least.
Caveat Emptor
Not only did Frontera Energy's revenue slip over the last twelve months, but it also produced negative earnings before interest and tax (EBIT). Its EBIT loss was a whopping US$125m. Combining this information with the significant liabilities we already touched on makes us very hesitant about this stock, to say the least. That said, it is possible that the company will turn its fortunes around. But we think that is unlikely since it is low on liquid assets, and made a loss of US$477m in the last year. So while it's not wise to assume the company will fail, we do think it's risky. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet. Consider for instance, the ever-present spectre of investment risk.
