Serena Energia S.A.'s (BVMF:SRNA3) 26% Share Price Surge Not Quite Adding Up
Despite an already strong run, Serena Energia S.A. (BVMF:SRNA3) shares have been powering on, with a gain of 26% in the last thirty days. Taking a wider view, although not as strong as the last month, the full year gain of 13% is also fairly reasonable.
Following the firm bounce in price, Serena Energia's price-to-earnings (or "P/E") ratio of 19.7x might make it look like a strong sell right now compared to the market in Brazil, where around half of the companies have P/E ratios below 8x and even P/E's below 5x are quite common. Although, it's not wise to just take the P/E at face value as there may be an explanation why it's so lofty.
Serena Energia certainly has been doing a good job lately as it's been growing earnings more than most other companies. The P/E is probably high because investors think this strong earnings performance will continue. You'd really hope so, otherwise you're paying a pretty hefty price for no particular reason.

How Is Serena Energia's Growth Trending?
There's an inherent assumption that a company should far outperform the market for P/E ratios like Serena Energia's to be considered reasonable.
If we review the last year of earnings growth, the company posted a terrific increase of 335%. However, this wasn't enough as the latest three year period has seen a very unpleasant 56% drop in EPS in aggregate. So unfortunately, we have to acknowledge that the company has not done a great job of growing earnings over that time.
Shifting to the future, estimates from the eight analysts covering the company suggest earnings growth is heading into negative territory, declining 105% over the next year. With the market predicted to deliver 12% growth , that's a disappointing outcome.
With this information, we find it concerning that Serena Energia is trading at a P/E higher than the market. It seems most investors are hoping for a turnaround in the company's business prospects, but the analyst cohort is not so confident this will happen. There's a very good chance these shareholders are setting themselves up for future disappointment if the P/E falls to levels more in line with the negative growth outlook.
The Final Word
Serena Energia's P/E is flying high just like its stock has during the last month. Generally, our preference is to limit the use of the price-to-earnings ratio to establishing what the market thinks about the overall health of a company.
Our examination of Serena Energia's analyst forecasts revealed that its outlook for shrinking earnings isn't impacting its high P/E anywhere near as much as we would have predicted. Right now we are increasingly uncomfortable with the high P/E as the predicted future earnings are highly unlikely to support such positive sentiment for long. Unless these conditions improve markedly, it's very challenging to accept these prices as being reasonable.
We don't want to rain on the parade too much, but we did also find 2 warning signs for Serena Energia (1 is potentially serious!) that you need to be mindful of.
