Is Northern Star Resources (ASX:NST) Using Too Much Debt?

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We note that Northern Star Resources Limited (ASX:NST) does have debt on its balance sheet. But the more important question is: how much risk is that debt creating?

The chart below, which you can click on for greater detail, shows that Northern Star Resources had AU$889.3m in debt in June 2024; about the same as the year before. However, it does have AU$1.12b in cash offsetting this, leading to net cash of AU$230.3m.

How Strong Is Northern Star Resources' Balance Sheet?

According to the last reported balance sheet, Northern Star Resources had liabilities of AU$784.0m due within 12 months, and liabilities of AU$3.51b due beyond 12 months. Offsetting this, it had AU$1.12b in cash and AU$187.4m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by AU$2.98b.

Of course, Northern Star Resources has a titanic market capitalization of AU$19.5b, so these liabilities are probably manageable. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse. While it does have liabilities worth noting, Northern Star Resources also has more cash than debt, so we're pretty confident it can manage its debt safely.

Also good is that Northern Star Resources grew its EBIT at 14% over the last year, further increasing its ability to manage debt. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine Northern Star Resources's ability to maintain a healthy balance sheet going forward. Finally, a company can only pay off debt with cold hard cash, not accounting profits. Northern Star Resources may have net cash on the balance sheet, but it is still interesting to look at how well the business converts its earnings before interest and tax (EBIT) to free cash flow, because that will influence both its need for, and its capacity to manage debt. Over the most recent three years, Northern Star Resources recorded free cash flow worth 69% of its EBIT, which is around normal, given free cash flow excludes interest and tax. This cold hard cash means it can reduce its debt when it wants to.

Summing Up

Although Northern Star Resources's balance sheet isn't particularly strong, due to the total liabilities, it is clearly positive to see that it has net cash of AU$230.3m. The cherry on top was that in converted 69% of that EBIT to free cash flow, bringing in AU$630m. So is Northern Star Resources's debt a risk? It doesn't seem so to us.
