Be Wary Of NextEd Group (ASX:NXD) And Its Returns On Capital

If we want to find a potential multi-bagger, often there are underlying trends that can provide clues. Firstly, we'd want to identify a growing return on capital employed (ROCE) and then alongside that, an ever-increasing base of capital employed. Ultimately, this demonstrates that it's a business that is reinvesting profits at increasing rates of return. However, after investigating NextEd Group (ASX:NXD), we don't think it's current trends fit the mold of a multi-bagger.

What Is Return On Capital Employed (ROCE)?

For those that aren't sure what ROCE is, it measures the amount of pre-tax profits a company can generate from the capital employed in its business. To calculate this metric for NextEd Group, this is the formula:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.014 = AU$1.1m ÷ (AU$134m - AU$51m) (Based on the trailing twelve months to June 2024).

Thus, NextEd Group has an ROCE of 1.4%. Ultimately, that's a low return and it under-performs the Consumer Services industry average of 7.9%.

What Can We Tell From NextEd Group's ROCE Trend?

When we looked at the ROCE trend at NextEd Group, we didn't gain much confidence. Over the last three years, returns on capital have decreased to 1.4% from 9.2% three years ago. However it looks like NextEd Group might be reinvesting for long term growth because while capital employed has increased, the company's sales haven't changed much in the last 12 months. It may take some time before the company starts to see any change in earnings from these investments.

On a related note, NextEd Group has decreased its current liabilities to 38% of total assets. That could partly explain why the ROCE has dropped. Effectively this means their suppliers or short-term creditors are funding less of the business, which reduces some elements of risk. Some would claim this reduces the business' efficiency at generating ROCE since it is now funding more of the operations with its own money.

In Conclusion...

To conclude, we've found that NextEd Group is reinvesting in the business, but returns have been falling. Since the stock has declined 57% over the last five years, investors may not be too optimistic on this trend improving either. In any case, the stock doesn't have these traits of a multi-bagger discussed above, so if that's what you're looking for, we think you'd have more luck elsewhere.
