Is UBM Development (VIE:UBS) Using Too Much Debt?

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' As with many other companies UBM Development AG (VIE:UBS) makes use of debt. But the more important question is: how much risk is that debt creating?

Why Does Debt Bring Risk?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. What Is UBM Development's Net Debt?

A Look At UBM Development's Liabilities

Zooming in on the latest balance sheet data, we can see that UBM Development had liabilities of €252.4m due within 12 months and liabilities of €727.4m due beyond that. Offsetting this, it had €379.1m in cash and €62.0m in receivables that were due within 12 months. So it has liabilities totalling €538.7m more than its cash and near-term receivables, combined.

The deficiency here weighs heavily on the €190.5m company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we'd watch its balance sheet closely, without a doubt. After all, UBM Development would likely require a major re-capitalisation if it had to pay its creditors today. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine UBM Development's ability to maintain a healthy balance sheet going forward. In the last year UBM Development had a loss before interest and tax, and actually shrunk its revenue by 36%, to €175m. That makes us nervous, to say the least.

Caveat Emptor

Not only did UBM Development's revenue slip over the last twelve months, but it also produced negative earnings before interest and tax (EBIT). To be specific the EBIT loss came in at €2.1m. Combining this information with the significant liabilities we already touched on makes us very hesitant about this stock, to say the least. That said, it is possible that the company will turn its fortunes around. Nevertheless, we would not bet on it given that it vaporized €85m in cash over the last twelve months, and it doesn't have much by way of liquid assets. So we consider this a high risk stock and we wouldn't be at all surprised if the company asks shareholders for money before long. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet.
