Is Otelco Inc.'s (NASDAQ:OTEL) ROE Of 58% Impressive?

One of the best investments we can make is in our own knowledge and skill set. With that in mind, this article will work through how we can use Return On Equity (ROE) to better understand a business. We'll use ROE to examine Otelco Inc. (NASDAQ:OTEL), by way of a worked example.

Otelco has a ROE of 58%, based on the last twelve months. That means that for every $1 worth of shareholders' equity, it generated $0.58 in profit.

    How Do You Calculate ROE?

The formula for return on equity is:

Return on Equity = Net Profit ÷ Shareholders' Equity

    Or for Otelco:

    58% = US$8.6m ÷ US$15m (Based on the trailing twelve months to June 2019.)

Most readers would understand what net profit is, but it’s worth explaining the concept of shareholders’ equity. It is the capital paid in by shareholders, plus any retained earnings. Shareholders' equity can be calculated by subtracting the total liabilities of the company from the total assets of the company.

    What Does ROE Mean?

Return on Equity measures a company's profitability against the profit it has kept for the business (plus any capital injections). The 'return' is the profit over the last twelve months. That means that the higher the ROE, the more profitable the company is. So, as a general rule, a high ROE is a good thing. That means it can be interesting to compare the ROE of different companies.

Does Otelco Have A Good ROE?

Arguably the easiest way to assess company's ROE is to compare it with the average in its industry. However, this method is only useful as a rough check, because companies do differ quite a bit within the same industry classification. As you can see in the graphic below, Otelco has a higher ROE than the average (11%) in the Telecom industry.

NasdaqCM:OTEL Past Revenue and Net Income, August 26th 2019
NasdaqCM:OTEL Past Revenue and Net Income, August 26th 2019

That's what I like to see. I usually take a closer look when a company has a better ROE than industry peers. For example you might check if insiders are buying shares.

The Importance Of Debt To Return On Equity

Companies usually need to invest money to grow their profits. That cash can come from retained earnings, issuing new shares (equity), or debt. In the first two cases, the ROE will capture this use of capital to grow. In the latter case, the debt required for growth will boost returns, but will not impact the shareholders' equity. In this manner the use of debt will boost ROE, even though the core economics of the business stay the same.

Otelco's Debt And Its 58% ROE

It appears that Otelco makes extensive use of debt to improve its returns, because it has a relatively high debt to equity ratio of 4.79. So although the company has an impressive ROE, that figure would be a lot lower without the use of debt.

    The Key Takeaway

Return on equity is one way we can compare the business quality of different companies. Companies that can achieve high returns on equity without too much debt are generally of good quality. If two companies have around the same level of debt to equity, and one has a higher ROE, I'd generally prefer the one with higher ROE.

But when a business is high quality, the market often bids it up to a price that reflects this. The rate at which profits are likely to grow, relative to the expectations of profit growth reflected in the current price, must be considered, too. Of course Otelco may not be the best stock to buy. So you may wish to see this free collection of other companies that have high ROE and low debt.
