Is Cadiz (NASDAQ:CDZI) Using Too Much Debt?

What Risk Does Debt Bring?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. How Strong Is Cadiz's Balance Sheet?

According to the last reported balance sheet, Cadiz had liabilities of US$9.33m due within 12 months, and liabilities of US$90.9m due beyond 12 months. Offsetting these obligations, it had cash of US$4.43m as well as receivables valued at US$3.65m due within 12 months. So its liabilities total US$92.2m more than the combination of its cash and short-term receivables.

Of course, Cadiz has a market capitalization of US$505.3m, so these liabilities are probably manageable. However, we do think it is worth keeping an eye on its balance sheet strength, as it may change over time. There's no doubt that we learn most about debt from the balance sheet. But ultimately the future profitability of the business will decide if Cadiz can strengthen its balance sheet over time. Over 12 months, Cadiz reported revenue of US$16m, which is a gain of 188%, although it did not report any earnings before interest and tax. So its pretty obvious shareholders are hoping for more growth!

Caveat Emptor

While we can certainly appreciate Cadiz's revenue growth, its earnings before interest and tax (EBIT) loss is not ideal. To be specific the EBIT loss came in at US$25m. Considering that alongside the liabilities mentioned above does not give us much confidence that company should be using so much debt. So we think its balance sheet is a little strained, though not beyond repair. Another cause for caution is that is bled US$25m in negative free cash flow over the last twelve months. So to be blunt we think it is risky. The balance sheet is clearly the area to focus on when you are analysing debt. However, not all investment risk resides within the balance sheet - far from it.
