We Think PAR Technology (NYSE:PAR) Has A Fair Chunk Of Debt

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We can see that PAR Technology Corporation (NYSE:PAR) does use debt in its business. But the more important question is: how much risk is that debt creating?

Why Does Debt Bring Risk?

Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. What Is PAR Technology's Net Debt?

As you can see below, PAR Technology had US$390.2m of debt, at June 2023, which is about the same as the year before. You can click the chart for greater detail. On the flip side, it has US$85.4m in cash leading to net debt of about US$304.9m.

How Strong Is PAR Technology's Balance Sheet?

We can see from the most recent balance sheet that PAR Technology had liabilities of US$83.5m falling due within a year, and liabilities of US$390.8m due beyond that. Offsetting this, it had US$85.4m in cash and US$62.9m in receivables that were due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$326.0m.

This deficit isn't so bad because PAR Technology is worth US$1.09b, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. But it's clear that we should definitely closely examine whether it can manage its debt without dilution. There's no doubt that we learn most about debt from the balance sheet. But ultimately the future profitability of the business will decide if PAR Technology can strengthen its balance sheet over time. In the last year PAR Technology wasn't profitable at an EBIT level, but managed to grow its revenue by 20%, to US$391m. Shareholders probably have their fingers crossed that it can grow its way to profits.

Caveat Emptor

While we can certainly appreciate PAR Technology's revenue growth, its earnings before interest and tax (EBIT) loss is not ideal. To be specific the EBIT loss came in at US$72m. When we look at that and recall the liabilities on its balance sheet, relative to cash, it seems unwise to us for the company to have any debt. Quite frankly we think the balance sheet is far from match-fit, although it could be improved with time. Another cause for caution is that is bled US$33m in negative free cash flow over the last twelve months. So to be blunt we think it is risky. There's no doubt that we learn most about debt from the balance sheet. However, not all investment risk resides within the balance sheet - far from it.
