Returns At Frequency Electronics (NASDAQ:FEIM) Are On The Way Up

In a perfect world, we'd like to see a company investing more capital into its business and ideally the returns earned from that capital are also increasing. If you see this, it typically means it's a company with a great business model and plenty of profitable reinvestment opportunities. So when we looked at Frequency Electronics (NASDAQ:FEIM) and its trend of ROCE, we really liked what we saw.

The Trend Of ROCE
It's great to see that Frequency Electronics has started to generate some pre-tax earnings from prior investments. The company was generating losses five years ago, but now it's turned around, earning 15% which is no doubt a relief for some early shareholders. At first glance, it seems the business is getting more proficient at generating returns, because over the same period, the amount of capital employed has reduced by 42%. Frequency Electronics could be selling under-performing assets since the ROCE is improving.
For the record though, there was a noticeable increase in the company's current liabilities over the period, so we would attribute some of the ROCE growth to that. Effectively this means that suppliers or short-term creditors are now funding 38% of the business, which is more than it was five years ago. It's worth keeping an eye on this because as the percentage of current liabilities to total assets increases, some aspects of risk also increase.
What We Can Learn From Frequency Electronics' ROCE
In summary, it's great to see that Frequency Electronics has been able to turn things around and earn higher returns on lower amounts of capital. And a remarkable 156% total return over the last five years tells us that investors are expecting more good things to come in the future. With that being said, we still think the promising fundamentals mean the company deserves some further due diligence.
