Return Trends At Cognex (NASDAQ:CGNX) Aren't Appealing

If we want to find a stock that could multiply over the long term, what are the underlying trends we should look for? One common approach is to try and find a company with returns on capital employed (ROCE) that are increasing, in conjunction with a growing amount of capital employed. Understanding Return On Capital Employed (ROCE)

For those that aren't sure what ROCE is, it measures the amount of pre-tax profits a company can generate from the capital employed in its business. The formula for this calculation on Cognex is:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.15 = US$264m ÷ (US$1.9b - US$160m) (Based on the trailing twelve months to April 2021).

So, Cognex has an ROCE of 15%. On its own, that's a standard return, however it's much better than the 10% generated by the Electronic industry.

How Are Returns Trending?

While the current returns on capital are decent, they haven't changed much. The company has consistently earned 15% for the last five years, and the capital employed within the business has risen 103% in that time. 15% is a pretty standard return, and it provides some comfort knowing that Cognex has consistently earned this amount. Stable returns in this ballpark can be unexciting, but if they can be maintained over the long run, they often provide nice rewards to shareholders.

The Bottom Line On Cognex's ROCE

In the end, Cognex has proven its ability to adequately reinvest capital at good rates of return. And long term investors would be thrilled with the 276% return they've received over the last five years. So while the positive underlying trends may be accounted for by investors, we still think this stock is worth looking into further.
