Why Investors Shouldn't Be Surprised By Fastly, Inc.'s (NYSE:FSLY) 30% Share Price Plunge

Fastly, Inc. (NYSE:FSLY) shares have had a horrible month, losing 30% after a relatively good period beforehand. Instead of being rewarded, shareholders who have already held through the last twelve months are now sitting on a 49% share price drop.

After such a large drop in price, Fastly's price-to-sales (or "P/S") ratio of 1.9x might make it look like a buy right now compared to the IT industry in the United States, where around half of the companies have P/S ratios above 3.4x and even P/S above 7x are quite common. However, the P/S might be low for a reason and it requires further investigation to determine if it's justified.

What Does Fastly's P/S Mean For Shareholders?

Recent times haven't been great for Fastly as its revenue has been rising slower than most other companies. It seems that many are expecting the uninspiring revenue performance to persist, which has repressed the growth of the P/S ratio. If you still like the company, you'd be hoping revenue doesn't get any worse and that you could pick up some stock while it's out of favour.

Is There Any Revenue Growth Forecasted For Fastly?

The only time you'd be truly comfortable seeing a P/S as low as Fastly's is when the company's growth is on track to lag the industry.

Retrospectively, the last year delivered a decent 7.4% gain to the company's revenues. Pleasingly, revenue has also lifted 53% in aggregate from three years ago, partly thanks to the last 12 months of growth. Therefore, it's fair to say the revenue growth recently has been superb for the company.

Shifting to the future, estimates from the eleven analysts covering the company suggest revenue should grow by 5.8% per year over the next three years. That's shaping up to be materially lower than the 12% per year growth forecast for the broader industry.

In light of this, it's understandable that Fastly's P/S sits below the majority of other companies. It seems most investors are expecting to see limited future growth and are only willing to pay a reduced amount for the stock.

What Does Fastly's P/S Mean For Investors?

Fastly's recently weak share price has pulled its P/S back below other IT companies. Using the price-to-sales ratio alone to determine if you should sell your stock isn't sensible, however it can be a practical guide to the company's future prospects.
