If you're looking for a multi-bagger, there's a few things to keep an eye out for. Typically, we'll want to notice a trend of growing return on capital employed (ROCE) and alongside that, an expanding base of capital employed. Put simply, these types of businesses are compounding machines, meaning they are continually reinvesting their earnings at ever-higher rates of return. So when we looked at ChannelAdvisor (NYSE:ECOM) and its trend of ROCE, we really liked what we saw.

Understanding Return On Capital Employed (ROCE)

For those that aren't sure what ROCE is, it measures the amount of pre-tax profits a company can generate from the capital employed in its business. The formula for this calculation on ChannelAdvisor is:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.14 = US$19m ÷ (US$181m - US$43m) (Based on the trailing twelve months to December 2020).

Thus, ChannelAdvisor has an ROCE of 14%. In absolute terms, that's a satisfactory return, but compared to the Software industry average of 11% it's much better.

The Trend Of ROCE

ChannelAdvisor has recently broken into profitability so their prior investments seem to be paying off. About five years ago the company was generating losses but things have turned around because it's now earning 14% on its capital. In addition to that, ChannelAdvisor is employing 46% more capital than previously which is expected of a company that's trying to break into profitability. This can indicate that there's plenty of opportunities to invest capital internally and at ever higher rates, both common traits of a multi-bagger.

What We Can Learn From ChannelAdvisor's ROCE

Overall, ChannelAdvisor gets a big tick from us thanks in most part to the fact that it is now profitable and is reinvesting in its business.
