Is Tucows (NASDAQ:TCX) Using Debt In A Risky Way?

Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. Importantly, Tucows Inc. (NASDAQ:TCX) does carry debt. But should shareholders be worried about its use of debt?

What Risk Does Debt Bring?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. If things get really bad, the lenders can take control of the business. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. The first step when considering a company's debt levels is to consider its cash and debt together.

How Much Debt Does Tucows Carry?

You can click the graphic below for the historical numbers, but it shows that as of September 2023 Tucows had US$551.0m of debt, an increase on US$299.4m, over one year. However, it also had US$110.7m in cash, and so its net debt is US$440.3m.

A Look At Tucows' Liabilities

Zooming in on the latest balance sheet data, we can see that Tucows had liabilities of US$188.4m due within 12 months and liabilities of US$595.5m due beyond that. Offsetting these obligations, it had cash of US$110.7m as well as receivables valued at US$28.0m due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$645.2m.

The deficiency here weighs heavily on the US$254.7m company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we'd watch its balance sheet closely, without a doubt. At the end of the day, Tucows would probably need a major re-capitalization if its creditors were to demand repayment. When analysing debt levels, the balance sheet is the obvious place to start. But it is Tucows's earnings that will influence how the balance sheet holds up in the future. Over 12 months, Tucows reported revenue of US$331m, which is a gain of 2.0%, although it did not report any earnings before interest and tax. We usually like to see faster growth from unprofitable companies, but each to their own.

Caveat Emptor

Importantly, Tucows had an earnings before interest and tax (EBIT) loss over the last year. Indeed, it lost a very considerable US$56m at the EBIT level. Combining this information with the significant liabilities we already touched on makes us very hesitant about this stock, to say the least. That said, it is possible that the company will turn its fortunes around. But we think that is unlikely, given it is low on liquid assets, and burned through US$126m in the last year. So we consider this a high risk stock and we wouldn't be at all surprised if the company asks shareholders for money before long.
