If you're looking for a multi-bagger, there's a few things to keep an eye out for. Amongst other things, we'll want to see two things; firstly, a growing return on capital employed (ROCE) and secondly, an expansion in the company's amount of capital employed. This shows us that it's a compounding machine, able to continually reinvest its earnings back into the business and generate higher returns. However, after briefly looking over the numbers, we don't think SolarEdge Technologies (NASDAQ:SEDG) has the makings of a multi-bagger going forward, but let's have a look at why that may be.

What Is Return On Capital Employed (ROCE)?

For those who don't know, ROCE is a measure of a company's yearly pre-tax profit (its return), relative to the capital employed in the business. To calculate this metric for SolarEdge Technologies, this is the formula:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.10 = US$386m ÷ (US$4.7b - US$877m) (Based on the trailing twelve months to September 2023).

Therefore, SolarEdge Technologies has an ROCE of 10%. That's a relatively normal return on capital, and it's around the 11% generated by the Semiconductor industry.

What The Trend Of ROCE Can Tell Us

On the surface, the trend of ROCE at SolarEdge Technologies doesn't inspire confidence. Over the last five years, returns on capital have decreased to 10% from 22% five years ago. However, given capital employed and revenue have both increased it appears that the business is currently pursuing growth, at the consequence of short term returns. If these investments prove successful, this can bode very well for long term stock performance.

Our Take On SolarEdge Technologies' ROCE

While returns have fallen for SolarEdge Technologies in recent times, we're encouraged to see that sales are growing and that the business is reinvesting in its operations. Furthermore the stock has climbed 100% over the last five years, it would appear that investors are upbeat about the future. So while investors seem to be recognizing these promising trends, we would look further into this stock to make sure the other metrics justify the positive view.
