Lam Research (NASDAQ:LRCX) Has A Pretty Healthy Balance Sheet
The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies Lam Research Corporation (NASDAQ:LRCX) makes use of debt. But the more important question is: how much risk is that debt creating?
What Risk Does Debt Bring?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. What Is Lam Research's Debt?
As you can see below, Lam Research had US$4.98b of debt, at December 2023, which is about the same as the year before. You can click the chart for greater detail. However, its balance sheet shows it holds US$5.64b in cash, so it actually has US$658.0m net cash.
How Healthy Is Lam Research's Balance Sheet?
The latest balance sheet data shows that Lam Research had liabilities of US$4.27b due within a year, and liabilities of US$6.29b falling due after that. Offsetting this, it had US$5.64b in cash and US$2.71b in receivables that were due within 12 months. So its liabilities total US$2.22b more than the combination of its cash and short-term receivables.
Of course, Lam Research has a titanic market capitalization of US$110.1b, so these liabilities are probably manageable. However, we do think it is worth keeping an eye on its balance sheet strength, as it may change over time. Despite its noteworthy liabilities, Lam Research boasts net cash, so it's fair to say it does not have a heavy debt load!
It is just as well that Lam Research's load is not too heavy, because its EBIT was down 33% over the last year. When a company sees its earnings tank, it can sometimes find its relationships with its lenders turn sour. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately the future profitability of the business will decide if Lam Research can strengthen its balance sheet over time. Finally, a company can only pay off debt with cold hard cash, not accounting profits. Lam Research may have net cash on the balance sheet, but it is still interesting to look at how well the business converts its earnings before interest and tax (EBIT) to free cash flow, because that will influence both its need for, and its capacity to manage debt. Over the most recent three years, Lam Research recorded free cash flow worth 77% of its EBIT, which is around normal, given free cash flow excludes interest and tax. This free cash flow puts the company in a good position to pay down debt, when appropriate.
Summing Up
While it is always sensible to look at a company's total liabilities, it is very reassuring that Lam Research has US$658.0m in net cash. And it impressed us with free cash flow of US$4.9b, being 77% of its EBIT. So we are not troubled with Lam Research's debt use.
