Penske Automotive Group (NYSE:PAG) Takes On Some Risk With Its Use Of Debt
Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We can see that Penske Automotive Group, Inc. (NYSE:PAG) does use debt in its business. But the real question is whether this debt is making the company risky.
Why Does Debt Bring Risk?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. A Look At Penske Automotive Group's Liabilities
We can see from the most recent balance sheet that Penske Automotive Group had liabilities of US$6.75b falling due within a year, and liabilities of US$5.08b due beyond that. Offsetting these obligations, it had cash of US$91.9m as well as receivables valued at US$1.02b due within 12 months. So its liabilities total US$10.7b more than the combination of its cash and short-term receivables.
This is a mountain of leverage even relative to its gargantuan market capitalization of US$10.7b. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution.

Our View
To be frank both Penske Automotive Group's net debt to EBITDA and its track record of staying on top of its total liabilities make us rather uncomfortable with its debt levels. But on the bright side, its conversion of EBIT to free cash flow is a good sign, and makes us more optimistic. Looking at the balance sheet and taking into account all these factors, we do believe that debt is making Penske Automotive Group stock a bit risky. That's not necessarily a bad thing, but we'd generally feel more comfortable with less leverage. There's no doubt that we learn most about debt from the balance sheet.
