Penske Automotive Group (NYSE:PAG) Has A Somewhat Strained Balance Sheet

Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. Importantly, Penske Automotive Group, Inc. (NYSE:PAG) does carry debt. But should shareholders be worried about its use of debt?

When Is Debt A Problem?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. You can click the graphic below for the historical numbers, but it shows that as of June 2023 Penske Automotive Group had US$4.92b of debt, an increase on US$3.93b, over one year. However, it also had US$119.6m in cash, and so its net debt is US$4.80b.

How Strong Is Penske Automotive Group's Balance Sheet?

Zooming in on the latest balance sheet data, we can see that Penske Automotive Group had liabilities of US$5.07b due within 12 months and liabilities of US$5.32b due beyond that. On the other hand, it had cash of US$119.6m and US$890.6m worth of receivables due within a year. So its liabilities total US$9.38b more than the combination of its cash and short-term receivables.

This deficit is considerable relative to its very significant market capitalization of US$10.3b, so it does suggest shareholders should keep an eye on Penske Automotive Group's use of debt. Should its lenders demand that it shore up the balance sheet, shareholders would likely face severe dilution.

We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). Our View

Penske Automotive Group's level of total liabilities and net debt to EBITDA definitely weigh on it, in our esteem. But its conversion of EBIT to free cash flow tells a very different story, and suggests some resilience. We think that Penske Automotive Group's debt does make it a bit risky, after considering the aforementioned data points together. That's not necessarily a bad thing, since leverage can boost returns on equity, but it is something to be aware of. There's no doubt that we learn most about debt from the balance sheet.
