Is Cardlytics (NASDAQ:CDLX) Using Too Much Debt?

Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. As with many other companies Cardlytics, Inc. (NASDAQ:CDLX) makes use of debt. But is this debt a concern to shareholders?

Why Does Debt Bring Risk?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. What Is Cardlytics's Net Debt?

You can click the graphic below for the historical numbers, but it shows that Cardlytics had US$212.9m of debt in June 2024, down from US$256.8m, one year before. However, it also had US$71.2m in cash, and so its net debt is US$141.6m.

How Healthy Is Cardlytics' Balance Sheet?

The latest balance sheet data shows that Cardlytics had liabilities of US$104.6m due within a year, and liabilities of US$219.7m falling due after that. Offsetting this, it had US$71.2m in cash and US$107.4m in receivables that were due within 12 months. So it has liabilities totalling US$145.7m more than its cash and near-term receivables, combined.

This deficit is considerable relative to its market capitalization of US$178.9m, so it does suggest shareholders should keep an eye on Cardlytics' use of debt. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry. There's no doubt that we learn most about debt from the balance sheet. But ultimately the future profitability of the business will decide if Cardlytics can strengthen its balance sheet over time. Over 12 months, Cardlytics reported revenue of US$305m, which is a gain of 3.1%, although it did not report any earnings before interest and tax. That rate of growth is a bit slow for our taste, but it takes all types to make a world.

Caveat Emptor

Over the last twelve months Cardlytics produced an earnings before interest and tax (EBIT) loss. Indeed, it lost a very considerable US$58m at the EBIT level. When we look at that and recall the liabilities on its balance sheet, relative to cash, it seems unwise to us for the company to have any debt. So we think its balance sheet is a little strained, though not beyond repair. Another cause for caution is that is bled US$26m in negative free cash flow over the last twelve months. So suffice it to say we consider the stock very risky. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately, every company can contain risks that exist outside of the balance sheet.
