Does Arch Resources (NYSE:ARCH) Have A Healthy Balance Sheet?

Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We can see that Arch Resources, Inc. (NYSE:ARCH) does use debt in its business. But should shareholders be worried about its use of debt?

When Is Debt Dangerous?

Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. What Is Arch Resources's Debt?

You can click the graphic below for the historical numbers, but it shows that Arch Resources had US$135.6m of debt in June 2023, down from US$183.0m, one year before. However, it does have US$235.1m in cash offsetting this, leading to net cash of US$99.5m.

How Healthy Is Arch Resources' Balance Sheet?

According to the last reported balance sheet, Arch Resources had liabilities of US$336.0m due within 12 months, and liabilities of US$625.4m due beyond 12 months. On the other hand, it had cash of US$235.1m and US$268.9m worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$457.3m.

Given Arch Resources has a market capitalization of US$2.35b, it's hard to believe these liabilities pose much threat. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward. Despite its noteworthy liabilities, Arch Resources boasts net cash, so it's fair to say it does not have a heavy debt load!

It is just as well that Arch Resources's load is not too heavy, because its EBIT was down 32% over the last year. Falling earnings (if the trend continues) could eventually make even modest debt quite risky. There's no doubt that we learn most about debt from the balance sheet. But ultimately the future profitability of the business will decide if Arch Resources can strengthen its balance sheet over time. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. Arch Resources may have net cash on the balance sheet, but it is still interesting to look at how well the business converts its earnings before interest and tax (EBIT) to free cash flow, because that will influence both its need for, and its capacity to manage debt. During the last two years, Arch Resources produced sturdy free cash flow equating to 77% of its EBIT, about what we'd expect. This cold hard cash means it can reduce its debt when it wants to.

Summing Up

While Arch Resources does have more liabilities than liquid assets, it also has net cash of US$99.5m. And it impressed us with free cash flow of US$774m, being 77% of its EBIT. So we are not troubled with Arch Resources's debt use. The balance sheet is clearly the area to focus on when you are analysing debt. However, not all investment risk resides within the balance sheet - far from it.
