So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. As with many other companies DENTSPLY SIRONA Inc. (NASDAQ:XRAY) makes use of debt. But should shareholders be worried about its use of debt?
Why Does Debt Bring Risk?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. As you can see below, DENTSPLY SIRONA had US$1.97b of debt at December 2022, down from US$2.10b a year prior. However, because it has a cash reserve of US$389.0m, its net debt is less, at about US$1.58b.
How Healthy Is DENTSPLY SIRONA's Balance Sheet?
Zooming in on the latest balance sheet data, we can see that DENTSPLY SIRONA had liabilities of US$1.17b due within 12 months and liabilities of US$2.66b due beyond that. Offsetting these obligations, it had cash of US$389.0m as well as receivables valued at US$685.0m due within 12 months. So its liabilities total US$2.76b more than the combination of its cash and short-term receivables.
DENTSPLY SIRONA has a market capitalization of US$8.46b, so it could very likely raise cash to ameliorate its balance sheet, if the need arose. However, it is still worthwhile taking a close look at its ability to pay off debt.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

Our View
Based on what we've seen DENTSPLY SIRONA is not finding it easy, given its EBIT growth rate, but the other factors we considered give us cause to be optimistic. In particular, we are dazzled with its conversion of EBIT to free cash flow. It's also worth noting that DENTSPLY SIRONA is in the Medical Equipment industry, which is often considered to be quite defensive. Looking at all this data makes us feel a little cautious about DENTSPLY SIRONA's debt levels. While we appreciate debt can enhance returns on equity, we'd suggest that shareholders keep close watch on its debt levels, lest they increase.
