Is Premier (NASDAQ:PINC) A Risky Investment?

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies Premier, Inc. (NASDAQ:PINC) makes use of debt. But should shareholders be worried about its use of debt?
What Risk Does Debt Bring?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. How Much Debt Does Premier Carry?
You can click the graphic below for the historical numbers, but it shows that Premier had US$102.5m of debt in June 2024, down from US$418.5m, one year before. But it also has US$125.1m in cash to offset that, meaning it has US$22.6m net cash.
A Look At Premier's Liabilities
According to the last reported balance sheet, Premier had liabilities of US$746.6m due within 12 months, and liabilities of US$692.7m due beyond 12 months. On the other hand, it had cash of US$125.1m and US$462.5m worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$851.5m.
This deficit isn't so bad because Premier is worth US$2.03b, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. But it's clear that we should definitely closely examine whether it can manage its debt without dilution. While it does have liabilities worth noting, Premier also has more cash than debt, so we're pretty confident it can manage its debt safely.
On the other hand, Premier's EBIT dived 14%, over the last year. If that rate of decline in earnings continues, the company could find itself in a tight spot. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine Premier's ability to maintain a healthy balance sheet going forward. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. Premier may have net cash on the balance sheet, but it is still interesting to look at how well the business converts its earnings before interest and tax (EBIT) to free cash flow, because that will influence both its need for, and its capacity to manage debt. Happily for any shareholders, Premier actually produced more free cash flow than EBIT over the last three years. There's nothing better than incoming cash when it comes to staying in your lenders' good graces.
Summing Up
While Premier does have more liabilities than liquid assets, it also has net cash of US$22.6m. And it impressed us with free cash flow of US$215m, being 101% of its EBIT. So we don't have any problem with Premier's use of debt. When analysing debt levels, the balance sheet is the obvious place to start.
