Does Green Brick Partners (NYSE:GRBK) Have A Healthy Balance Sheet?
David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company. Importantly, Green Brick Partners, Inc. (NYSE:GRBK) does carry debt. But should shareholders be worried about its use of debt?
Why Does Debt Bring Risk?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. As you can see below, at the end of December 2022, Green Brick Partners had US$367.8m of debt, up from US$334.9m a year ago. Click the image for more detail. However, it also had US$76.6m in cash, and so its net debt is US$291.3m.
How Strong Is Green Brick Partners' Balance Sheet?
We can see from the most recent balance sheet that Green Brick Partners had liabilities of US$175.8m falling due within a year, and liabilities of US$367.8m due beyond that. Offsetting these obligations, it had cash of US$76.6m as well as receivables valued at US$5.29m due within 12 months. So its liabilities total US$461.7m more than the combination of its cash and short-term receivables.
While this might seem like a lot, it is not so bad since Green Brick Partners has a market capitalization of US$1.49b, and so it could probably strengthen its balance sheet by raising capital if it needed to. However, it is still worthwhile taking a close look at its ability to pay off debt.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
Green Brick Partners's net debt is only 0.81 times its EBITDA. And its EBIT easily covers its interest expense, being 1k times the size. So we're pretty relaxed about its super-conservative use of debt. The balance sheet is clearly the area to focus on when you are analysing debt. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. In the last three years, Green Brick Partners created free cash flow amounting to 3.7% of its EBIT, an uninspiring performance. For us, cash conversion that low sparks a little paranoia about is ability to extinguish debt.
Our View
The good news is that Green Brick Partners's demonstrated ability to cover its interest expense with its EBIT delights us like a fluffy puppy does a toddler. But the stark truth is that we are concerned by its conversion of EBIT to free cash flow. Looking at all the aforementioned factors together, it strikes us that Green Brick Partners can handle its debt fairly comfortably. Of course, while this leverage can enhance returns on equity, it does bring more risk, so it's worth keeping an eye on this one. There's no doubt that we learn most about debt from the balance sheet.
