Is Fossil Group (NASDAQ:FOSL) Using Debt Sensibly?

Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We can see that Fossil Group, Inc. (NASDAQ:FOSL) does use debt in its business. But the more important question is: how much risk is that debt creating?

When Is Debt Dangerous?

Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Of course, plenty of companies use debt to fund growth, without any negative consequences. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

What Is Fossil Group's Debt?

You can click the graphic below for the historical numbers, but it shows that Fossil Group had US$203.3m of debt in March 2024, down from US$235.0m, one year before. However, because it has a cash reserve of US$112.9m, its net debt is less, at about US$90.5m.

A Look At Fossil Group's Liabilities

According to the last reported balance sheet, Fossil Group had liabilities of US$295.4m due within 12 months, and liabilities of US$369.0m due beyond 12 months. On the other hand, it had cash of US$112.9m and US$134.4m worth of receivables due within a year. So its liabilities total US$417.1m more than the combination of its cash and short-term receivables.

This deficit casts a shadow over the US$76.2m company, like a colossus towering over mere mortals. So we'd watch its balance sheet closely, without a doubt. At the end of the day, Fossil Group would probably need a major re-capitalization if its creditors were to demand repayment. There's no doubt that we learn most about debt from the balance sheet. In the last year Fossil Group had a loss before interest and tax, and actually shrunk its revenue by 18%, to US$1.3b. We would much prefer see growth.

Caveat Emptor

While Fossil Group's falling revenue is about as heartwarming as a wet blanket, arguably its earnings before interest and tax (EBIT) loss is even less appealing. Indeed, it lost a very considerable US$86m at the EBIT level. Combining this information with the significant liabilities we already touched on makes us very hesitant about this stock, to say the least. Of course, it may be able to improve its situation with a bit of luck and good execution. But we think that is unlikely since it is low on liquid assets, and made a loss of US$140m in the last year. So while it's not wise to assume the company will fail, we do think it's risky. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet. These risks can be hard to spot.
