We Think Resources Connection (NASDAQ:RGP) Can Manage Its Debt With Ease
Warren Buffett famously said, 'Volatility is far from synonymous with risk.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, Resources Connection, Inc. (NASDAQ:RGP) does carry debt. But the more important question is: how much risk is that debt creating?
Why Does Debt Bring Risk?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. When we examine debt levels, we first consider both cash and debt levels, together.

What Is Resources Connection's Net Debt?
As you can see below, Resources Connection had US$20.0m of debt at August 2022, down from US$44.0m a year prior. However, it does have US$72.6m in cash offsetting this, leading to net cash of US$52.6m.
How Healthy Is Resources Connection's Balance Sheet?
The latest balance sheet data shows that Resources Connection had liabilities of US$91.8m due within a year, and liabilities of US$50.3m falling due after that. On the other hand, it had cash of US$72.6m and US$183.9m worth of receivables due within a year. So it can boast US$114.4m more liquid assets than total liabilities.
It's good to see that Resources Connection has plenty of liquidity on its balance sheet, suggesting conservative management of liabilities. Given it has easily adequate short term liquidity, we don't think it will have any issues with its lenders. Succinctly put, Resources Connection boasts net cash, so it's fair to say it does not have a heavy debt load!
On top of that, Resources Connection grew its EBIT by 57% over the last twelve months, and that growth will make it easier to handle its debt. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately the future profitability of the business will decide if Resources Connection can strengthen its balance sheet over time. So if you're focused on the future you can check out this free report showing analyst profit forecasts.
Finally, a company can only pay off debt with cold hard cash, not accounting profits. Resources Connection may have net cash on the balance sheet, but it is still interesting to look at how well the business converts its earnings before interest and tax (EBIT) to free cash flow, because that will influence both its need for, and its capacity to manage debt. During the last three years, Resources Connection produced sturdy free cash flow equating to 59% of its EBIT, about what we'd expect. This cold hard cash means it can reduce its debt when it wants to.
Summing Up
While it is always sensible to investigate a company's debt, in this case Resources Connection has US$52.6m in net cash and a decent-looking balance sheet. And we liked the look of last year's 57% year-on-year EBIT growth. So is Resources Connection's debt a risk? It doesn't seem so to us. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet. To that end, you should learn about the 2 warning signs we've spotted with Resources Connection (including 1 which can't be ignored) .
