We Think SiteOne Landscape Supply (NYSE:SITE) Can Stay On Top Of Its Debt
David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We can see that SiteOne Landscape Supply, Inc. (NYSE:SITE) does use debt in its business. But is this debt a concern to shareholders?
Why Does Debt Bring Risk?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. What Is SiteOne Landscape Supply's Debt?
The image below, which you can click on for greater detail, shows that at April 2023 SiteOne Landscape Supply had debt of US$562.9m, up from US$417.5m in one year. However, it also had US$48.8m in cash, and so its net debt is US$514.1m.
How Healthy Is SiteOne Landscape Supply's Balance Sheet?
The latest balance sheet data shows that SiteOne Landscape Supply had liabilities of US$607.6m due within a year, and liabilities of US$922.3m falling due after that. Offsetting these obligations, it had cash of US$48.8m as well as receivables valued at US$510.1m due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$971.0m.
Since publicly traded SiteOne Landscape Supply shares are worth a total of US$7.74b, it seems unlikely that this level of liabilities would be a major threat. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
SiteOne Landscape Supply's net debt is only 1.3 times its EBITDA. And its EBIT easily covers its interest expense, being 12.9 times the size. So we're pretty relaxed about its super-conservative use of debt. But the bad news is that SiteOne Landscape Supply has seen its EBIT plunge 15% in the last twelve months. We think hat kind of performance, if repeated frequently, could well lead to difficulties for the stock. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine SiteOne Landscape Supply's ability to maintain a healthy balance sheet going forward. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. During the last three years, SiteOne Landscape Supply produced sturdy free cash flow equating to 55% of its EBIT, about what we'd expect. This free cash flow puts the company in a good position to pay down debt, when appropriate.
Our View
On our analysis SiteOne Landscape Supply's interest cover should signal that it won't have too much trouble with its debt. However, our other observations weren't so heartening. To be specific, it seems about as good at (not) growing its EBIT as wet socks are at keeping your feet warm. Considering this range of data points, we think SiteOne Landscape Supply is in a good position to manage its debt levels. Having said that, the load is sufficiently heavy that we would recommend any shareholders keep a close eye on it. Above most other metrics, we think its important to track how fast earnings per share is growing, if at all.
