These 4 Measures Indicate That Crane (NYSE:CR) Is Using Debt Reasonably Well
The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, Crane Company (NYSE:CR) does carry debt. But the more important question is: how much risk is that debt creating?
What Risk Does Debt Bring?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. How Much Debt Does Crane Carry?
As you can see below, Crane had US$250.3m of debt at September 2023, down from US$1.24b a year prior. But it also has US$273.8m in cash to offset that, meaning it has US$23.5m net cash.
A Look At Crane's Liabilities
Zooming in on the latest balance sheet data, we can see that Crane had liabilities of US$415.6m due within 12 months and liabilities of US$489.8m due beyond that. On the other hand, it had cash of US$273.8m and US$397.1m worth of receivables due within a year. So its liabilities total US$234.5m more than the combination of its cash and short-term receivables.
Since publicly traded Crane shares are worth a total of US$6.61b, it seems unlikely that this level of liabilities would be a major threat. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward. Despite its noteworthy liabilities, Crane boasts net cash, so it's fair to say it does not have a heavy debt load!
Better yet, Crane grew its EBIT by 157% last year, which is an impressive improvement. That boost will make it even easier to pay down debt going forward. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine Crane's ability to maintain a healthy balance sheet going forward. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. While Crane has net cash on its balance sheet, it's still worth taking a look at its ability to convert earnings before interest and tax (EBIT) to free cash flow, to help us understand how quickly it is building (or eroding) that cash balance. In the last three years, Crane's free cash flow amounted to 28% of its EBIT, less than we'd expect. That's not great, when it comes to paying down debt.
Summing Up
We could understand if investors are concerned about Crane's liabilities, but we can be reassured by the fact it has has net cash of US$23.5m. And it impressed us with its EBIT growth of 157% over the last year. So we don't think Crane's use of debt is risky. There's no doubt that we learn most about debt from the balance sheet.
