The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. We note that Acuity Brands, Inc. (NYSE:AYI) does have debt on its balance sheet. But is this debt a concern to shareholders?
What Risk Does Debt Bring?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. If things get really bad, the lenders can take control of the business. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return. The first step when considering a company's debt levels is to consider its cash and debt together.

What Is Acuity Brands's Net Debt?
As you can see below, Acuity Brands had US$495.6m of debt, at August 2023, which is about the same as the year before. You can click the chart for greater detail. On the flip side, it has US$397.9m in cash leading to net debt of about US$97.7m.
How Healthy Is Acuity Brands' Balance Sheet?
The latest balance sheet data shows that Acuity Brands had liabilities of US$595.4m due within a year, and liabilities of US$797.7m falling due after that. Offsetting this, it had US$397.9m in cash and US$555.3m in receivables that were due within 12 months. So it has liabilities totalling US$439.9m more than its cash and near-term receivables, combined.
Given Acuity Brands has a market capitalization of US$4.97b, it's hard to believe these liabilities pose much threat. Having said that, it's clear that we should continue to monitor its balance sheet, lest it change for the worse.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Acuity Brands has a low net debt to EBITDA ratio of only 0.17. And its EBIT easily covers its interest expense, being 26.2 times the size. So we're pretty relaxed about its super-conservative use of debt. But the other side of the story is that Acuity Brands saw its EBIT decline by 2.6% over the last year. If earnings continue to decline at that rate the company may have increasing difficulty managing its debt load. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine Acuity Brands's ability to maintain a healthy balance sheet going forward. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Over the most recent three years, Acuity Brands recorded free cash flow worth 79% of its EBIT, which is around normal, given free cash flow excludes interest and tax. This cold hard cash means it can reduce its debt when it wants to.
Our View
Happily, Acuity Brands's impressive interest cover implies it has the upper hand on its debt. But, on a more sombre note, we are a little concerned by its EBIT growth rate. Zooming out, Acuity Brands seems to use debt quite reasonably; and that gets the nod from us. While debt does bring risk, when used wisely it can also bring a higher return on equity.
