Distribution Solutions Group (NASDAQ:DSGR) Has A Somewhat Strained Balance Sheet
Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We can see that Distribution Solutions Group, Inc. (NASDAQ:DSGR) does use debt in its business. But should shareholders be worried about its use of debt?
What Risk Does Debt Bring?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

What Is Distribution Solutions Group's Debt?
As you can see below, at the end of September 2024, Distribution Solutions Group had US$746.2m of debt, up from US$582.9m a year ago. Click the image for more detail. However, it also had US$61.3m in cash, and so its net debt is US$684.9m.
A Look At Distribution Solutions Group's Liabilities
We can see from the most recent balance sheet that Distribution Solutions Group had liabilities of US$274.1m falling due within a year, and liabilities of US$830.1m due beyond that. Offsetting this, it had US$61.3m in cash and US$281.1m in receivables that were due within 12 months. So it has liabilities totalling US$761.7m more than its cash and near-term receivables, combined.
While this might seem like a lot, it is not so bad since Distribution Solutions Group has a market capitalization of US$1.33b, and so it could probably strengthen its balance sheet by raising capital if it needed to. But it's clear that we should definitely closely examine whether it can manage its debt without dilution.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Weak interest cover of 0.93 times and a disturbingly high net debt to EBITDA ratio of 5.9 hit our confidence in Distribution Solutions Group like a one-two punch to the gut. This means we'd consider it to have a heavy debt load. Even worse, Distribution Solutions Group saw its EBIT tank 31% over the last 12 months. If earnings continue to follow that trajectory, paying off that debt load will be harder than convincing us to run a marathon in the rain. When analysing debt levels, the balance sheet is the obvious place to start. But it is future earnings, more than anything, that will determine Distribution Solutions Group's ability to maintain a healthy balance sheet going forward. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. Looking at the most recent three years, Distribution Solutions Group recorded free cash flow of 20% of its EBIT, which is weaker than we'd expect. That weak cash conversion makes it more difficult to handle indebtedness.
Our View
On the face of it, Distribution Solutions Group's interest cover left us tentative about the stock, and its EBIT growth rate was no more enticing than the one empty restaurant on the busiest night of the year. And even its conversion of EBIT to free cash flow fails to inspire much confidence. We're quite clear that we consider Distribution Solutions Group to be really rather risky, as a result of its balance sheet health. For this reason we're pretty cautious about the stock, and we think shareholders should keep a close eye on its liquidity. There's no doubt that we learn most about debt from the balance sheet. However, not all investment risk resides within the balance sheet - far from it.
