The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We note that Commercial Vehicle Group, Inc. (NASDAQ:CVGI) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.
What Risk Does Debt Bring?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. The image below, which you can click on for greater detail, shows that Commercial Vehicle Group had debt of US$128.8m at the end of September 2024, a reduction from US$153.9m over a year. However, it also had US$30.9m in cash, and so its net debt is US$97.9m.
How Strong Is Commercial Vehicle Group's Balance Sheet?
Zooming in on the latest balance sheet data, we can see that Commercial Vehicle Group had liabilities of US$150.1m due within 12 months and liabilities of US$165.9m due beyond that. On the other hand, it had cash of US$30.9m and US$147.2m worth of receivables due within a year. So its liabilities total US$137.9m more than the combination of its cash and short-term receivables.
The deficiency here weighs heavily on the US$69.6m company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we'd watch its balance sheet closely, without a doubt. After all, Commercial Vehicle Group would likely require a major re-capitalisation if it had to pay its creditors today.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.

While these numbers do not alarm us, it's worth noting that the cost of the company's debt is having a real impact. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. That weak cash conversion makes it more difficult to handle indebtedness.
Our View
Mulling over Commercial Vehicle Group's attempt at staying on top of its total liabilities, we're certainly not enthusiastic. But at least its EBIT growth rate is not so bad. We're quite clear that we consider Commercial Vehicle Group to be really rather risky, as a result of its balance sheet health. So we're almost as wary of this stock as a hungry kitten is about falling into its owner's fish pond: once bitten, twice shy, as they say. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet.
