The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We can see that Visteon Corporation (NASDAQ:VC) does use debt in its business. But the more important question is: how much risk is that debt creating?
Why Does Debt Bring Risk?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. How Much Debt Does Visteon Carry?
The chart below, which you can click on for greater detail, shows that Visteon had US$352.0m in debt in March 2023; about the same as the year before. However, its balance sheet shows it holds US$484.0m in cash, so it actually has US$132.0m net cash.
How Healthy Is Visteon's Balance Sheet?
Zooming in on the latest balance sheet data, we can see that Visteon had liabilities of US$964.0m due within 12 months and liabilities of US$634.0m due beyond that. On the other hand, it had cash of US$484.0m and US$790.0m worth of receivables due within a year. So it has liabilities totalling US$324.0m more than its cash and near-term receivables, combined.
Since publicly traded Visteon shares are worth a total of US$3.96b, it seems unlikely that this level of liabilities would be a major threat. However, we do think it is worth keeping an eye on its balance sheet strength, as it may change over time. Despite its noteworthy liabilities, Visteon boasts net cash, so it's fair to say it does not have a heavy debt load!
Better yet, Visteon grew its EBIT by 120% last year, which is an impressive improvement. That boost will make it even easier to pay down debt going forward. There's no doubt that we learn most about debt from the balance sheet. But it is future earnings, more than anything, that will determine Visteon's ability to maintain a healthy balance sheet going forward. Finally, a company can only pay off debt with cold hard cash, not accounting profits. Visteon may have net cash on the balance sheet, but it is still interesting to look at how well the business converts its earnings before interest and tax (EBIT) to free cash flow, because that will influence both its need for, and its capacity to manage debt. Looking at the most recent three years, Visteon recorded free cash flow of 28% of its EBIT, which is weaker than we'd expect. That weak cash conversion makes it more difficult to handle indebtedness.
Summing Up
While it is always sensible to look at a company's total liabilities, it is very reassuring that Visteon has US$132.0m in net cash. And we liked the look of last year's 120% year-on-year EBIT growth. So is Visteon's debt a risk? It doesn't seem so to us. The balance sheet is clearly the area to focus on when you are analysing debt.
